How cap rates move value (the scary math)

The cap rate is a short lever under a large valuation. Move it half a point and equity can lose its footing.

Circle the assumption doing the most work. That is usually where the deal is asking for trust.

A 50-basis-point cap-rate move can erase more value than a year of heroic leasing creates. That is the part the glossy deck tends to whisper.

Take a property producing $1,000,000 of stabilized net operating income, or NOI. At a 5.00% cap rate, the implied value is $20,000,000. At 5.50%, it is $18,181,818. Same apartments. Same roofs. Same residents. One denominator moved half a percentage point and $1,818,182 left the room.

The formula is brutally short:

Value = stabilized NOI / cap rate

The Office of the Comptroller of the Currency defines a cap rate as the ratio between stabilized NOI and sale price in its Commercial Real Estate Lending handbook. The word that matters is stabilized. Applying a market cap rate to fantasy income is not valuation. It is dress-up.

The denominator is the fulcrum

Cap rates express what buyers require from current income for a particular property in a particular market at a particular moment. They are affected by interest rates, available debt, expected growth, asset quality, location, buyer appetite, and the risk attached to the income.

That is why a cap rate is not a universal price tag. A renovated apartment property with durable collections should not automatically trade at the same cap rate as a tired building with delinquency, deferred maintenance, and a near-term debt maturity. Similar square footage does not make the income equally strong.

Market evidence matters. Pull recent comparable sales from the appraisal and broker data, then compare the dates, locations, physical condition, occupancy, rent quality, and financing environment. Check the Freddie Mac Apartment Investment Market Index for changes in multifamily investment conditions. Put the relevant Treasury yield beside it using the Federal Reserve’s 10-year Treasury series. A spread is not a rule, but it is a useful smell test. If the risk-free rate climbed while the model’s exit cap stayed frozen, the assumption needs more than a confident font.

A small lever can lift a large number. It can also drop one on your equity.

NOI and cap rate can push at the same time

The polite sensitivity table changes one assumption at a time. Real trouble is less courteous.

Suppose the base case expects $1,000,000 of exit NOI and a 5.50% exit cap:

$1,000,000 / 0.055 = $18,181,818

Now collections miss, insurance rises, and exit NOI lands at $925,000. Buyers also demand a 6.25% cap rate:

$925,000 / 0.0625 = $14,800,000

That is a $3,381,818 valuation loss, or 18.6%, before sale costs. NOI fell only 7.5%. The expanded cap rate did the rest.

Now connect value to debt. If the property owes $12,000,000 at sale, the base value leaves about $6.18 million before transaction costs. The downside value leaves $2.8 million. Property value fell 18.6%, but the rough equity cushion fell about 54.7%. Leverage turns a valuation headache into equity surgery.

The lender’s balance does not shrink just because your valuation did. Debt is the fixed floor; equity is the space getting crushed between it and the falling ceiling.

If only the upper-left corner produces an acceptable result, the deal does not have a margin of safety. It has a preferred weather forecast.

Follow the force back to the source

Do not inspect only the model output. Inspect the chain of evidence that created it:

  • The appraisal, especially the income approach, comparable-sale adjustments, concluded cap rate, terminal cap rate, and effective date.
  • The trailing-12 operating statement and current rent roll used to establish in-place NOI.
  • The underwriting workbook, including its year-by-year NOI bridge and sale-cost assumption.
  • The offering memorandum or PPM, where exit assumptions and valuation risks should be disclosed.
  • The debt term sheet and loan agreement, including maturity, extension tests, amortization, rate-cap requirements, and release provisions.
  • Recent closed sales, not merely properties marketed at hopeful prices.

The OCC handbook warns that direct capitalization is not appropriate for troubled real estate when current income is not stabilized. That matters. A lease-up, heavy renovation, or damaged property may require a discounted cash-flow analysis before applying a terminal cap rate. Dividing next year’s imaginary NOI by today’s prettiest comparable is not sophistication.

The value cell is the last link in the chain. Start there and you miss every weak connection holding it up.

The pitch offers false symmetry

A common pitch buys at a 5.50% cap and exits five years later at 5.50%, as though time politely stood still. The defense is usually, “We are being conservative because the property will be better.”

Maybe. But a better property can meet a worse capital market. Ask for two separate explanations: why the exit NOI is credible and why the exit cap is credible. One cannot serve as an alibi for the other.

That flat cap rate may look neutral. It is not neutral if interest rates, debt availability, buyer demand, or the property’s competitive position have changed.

Hard questions:

  1. Which closed sales support the exit cap, and when did they close?
  2. How many basis points above the entry cap is the downside case?
  3. What happens to investor equity if NOI misses by 5% while the cap expands by 75 basis points?
  4. Does the model subtract brokerage, legal, transfer, and other sale costs?
  5. What debt balance remains at each proposed exit date?
  6. Would the refinance or sale still work if buyers use the property’s actual trailing NOI?

The exit NOI and exit cap are two different assumptions. Making one optimistic does not give the other permission to hide.

Make one ugly table

Open the model and build a three-by-three sensitivity grid with NOI at 90%, 100%, and 110% of plan, and exit cap rates at the base case, 50 basis points wider, and 100 basis points wider. Add debt payoff and sale costs below every cell.

Do not ask whether the downside return is still attractive. Ask whether the capital survives without the future buyer being unusually generous. That is the scarier math, and it is the useful math.

If the equity disappears when the fulcrum moves half an inch, stop admiring the lever and measure the load.
